Supply And Demand
Supply and demand is one of the basic concepts in understanding of forces in the market. In understanding market forces, supply and demand refers the concept of need and supply of goods and services in the market. This is an economic model mainly based on price, utility and quantity. This model is important in determining market price of goods and services.
Supply and demand model
Supply and demand model is a fundamental economic concept. This model has been considered as the backbone of market economy. Demand can be described as the quantity or measurement of how much of a product or service is needed in the market. This is an expression of the market demand of the product or service (Case and Fair, 1994). This is the total quantity of products and services that consumers are willing to buy at a given price. The relationship or correlation between price and demand is demand relationship. On the other hand, supply refers to the quantity of goods and services which a market can offer. Total quantity supplied is the amount of goods and services which producers are willing to give to the market at a given price. Relationship between price and supply is referred to as supply relationship. From the above definitions, it is established that price is a major determinant in demand and supply. Price is therefore determined by the interaction between supply and demand.
Demand and supply relationship is a major factor underlying forces in resource allocation. Market economy theories identify demand and supply theory as major factors behind allocation of resources in the most efficient manner (Arthur and Scheffrin, 2003). This is mainly achieved through the law of demand and supply.
According to the law of demand, the price of a commodity regulates the number of people who demand the product or service. With all factors held constant, higher price of goods and services limit the number of people demanding them. This implies that the higher the price the lower the demand (Arthur and Scheffrin, 2003). As the price of goods and services goes up, consumers tend to buy less due to opportunity cost considered in buying. This implies that people tend to avoid buying goods and services which tend to force them to forego other goods and services which have value to them.
As seen in this graph, at lower price P3, demand is high at Q3 while at higher price P1demand is lower at Q1. The law of demand implies that the higher the price, the lower the demand; and the lower the price, the higher the demand.
On the other hand, the law of supply states that the amount that will be supplied in the market is determined by the price of goods and services at that given time. If the price of the product is higher, suppliers will be willing to supply more while low price limits the quantity that suppliers are willing to supply in the market (Case and Fair, 1994). This implies that the higher the price, the higher the supply. Higher price helps producers to make more profit and hence they tend to supply more. This is illustrated in the following supply curve.
Equilibrium between supply and demand is achieved when both are equal. In graphical representation, this is achieved at an intersection between supply function and demand function. At this intersection, the supply and demand are equal at the given price. This can be illustrated in the graph below:
At equilibrium, price Po equals supply Qo. In real economic situation, the equilibrium is achieved in theory but practically price fluctuates due to varying demand and supply from time to time (Case and Fair, 1994).
